The stock market as a growth mirror versus corporate investments as a growth driver

The evolution of equity markets is driven by earnings growth expectations and the discount rate, which is used to calculate the present value of future earnings. The discount rate consists of a risk-free rate of interest and a required risk premium, which in turn depends on the riskiness of the economic and market outlook and the risk appetite of investors. All these drivers follow a cyclical pattern: earnings, interest rates and risk appetite are positively correlated with the business cycle whereas the quantity of risk is negatively correlated (it declines when the economy picks up). The risk appetite in turn is negatively correlated with the required risk premium.
The stock market evolution is highly cyclical, more than the so-called fundamentals, because of fluctuations in the investor risk appetite. This is why markets overshoot. Corporate investments are also highly cyclical. Key reasons are fluctuations in the need to increase or decrease capacity in view of the expected evolution of demand (economists call this the accelerator effect) and swings in risk appetite of corporates (animal spirits).

The following chart shows the evolution of the S&P500 equity index and two measures of company investments. One is non-defense capital goods orders for equipment goods excluding aircraft. It is considered as a leading indicator of corporate investments. The other measure is coming from the national accounts. It is non-residential fixed investment in equipment excluding aircraft and autos. This series was chosen to get as close as possible to the capital goods orders series.

As expected the correlation between the three series is high, if only because all of them are closely tied to the business cycle. What’s particularly interesting is that in the run-up to the two most recent recessions, the equity market peak and the corporate investments peak coincided. Correlation does not tell us anything about causality of course. Loss of momentum in capital expenditures (a decline in the year over year growth rate) would not bode well for the stock market because the former are an engine for growth of future earnings. On the other hand, a weakening stock market can weigh on corporate confidence and hence on the willingness to invest.


A striking development is the recent weakness of capital goods orders in comparison to fixed investments. The divergence is reaching a level not yet seen before. This may be due to compositional effects (differences in the composition of both series) but going forward it’s important to monitor whether the weakness will spill over into fixed investments weakness as well. This question is all the more important considering the long term correlation between fixed investments and the equity market. We can only hope that the capital goods orders weakness is only of a temporary nature.
